Decentralization is a global phenomenon that sets the stage for policy implementation in developing and transitional countries. Poverty reduction is one of the many promises of decentralization, however many studies suggest that this promise has not been achieved. Thus policy experts are still searching for the conceptual framework for understanding the relationship between decentralization and poverty reduction. Indonesia has engaged in a new decentralization system since 2001. Following that, a Poverty Reduction Strategy Paper (PRSP) was formulated to fulfill some of the requirements of the international donor community to help Indonesia recover from the crisis. With the fact that Indonesia was once a highly centralized country, how has the current poverty reduction agenda been implemented under the new decentralization system? This study attempts to answer specifically the question of how the central government and the decentralized local governments in Indonesia have formulated and implemented poverty reduction policy under the new decentralized system. Furthermore, this study also investigates the initial impacts of current fiscal decentralization on poverty and human development conditions in Indonesia in general and of the localities in particular.;This study uses a mixed of qualitative and quantitative analysis to answers these questions. Fieldworks were conducted in Jakarta and six districts in Java to collect official documents and interview people in institutions involved in the making and implementation of the PRSP. Analyses of the contents of documents and interviews were used to discuss how the synthesized factors such as policy characteristics and design, institutional mechanism, basic conditions, local capacity and political dynamics, as well as external factors such as technical assistance may influence how a policy being formulated and implemented, either from 'above' or 'below'. For the quantitative analysis, percentage change in local government budgets before and after decentralization were used as independent variables and poverty level and Human Development Index were used as dependent variables in multiple regression models to test a hypothesis that the increased fiscal capacity reduces poverty level and improves human development conditions in subsequent years.
